How to unlock the ability to renovate your villagers' homes
To gain the ability to rebuild the homes of the villagers living on your island, you must have completed the story of the Happy Home Paradise DLC.
After successfully building 30 holiday homes and all facilities, DJKK marks the end of the story by visiting the island for a concert.
The day (or, whenever you next log in) after the concert, Tom Nook will call you. When you meet him at Resident Services, he says the locals are open to letting you refurbish for them.
The the first five villagers on your island will get “starter” or “generic” houses, instead of their personal design. If you are not much of a designer but at least want to be able to return their homes to a personal state, this is a great way to do it!
How to Renovate a Villager's Home
Your first step is as usual talking to Tom Nook in Resident Services.

Say: “Let's talk home.”

Then: “A resident's home.”
Tom will review the cost and rewards for you and then check that you are sure you want to proceed.

Once everything is confirmed, Tom will ask you whose home you would like to redecorate. When that villager has been called and has accepted, Tom asks whether you want to start by redoing the interior or the exterior of the home.
How to redo a home interior
Tom Nook takes you to one imaginary version of a villager's home and invites you to redesign it however you like.
The process is very similar to decorating an animal's holiday home. You have access to all furniture, wallpaper and other items you've unlocked so far—not just what's in your personal storage. In addition, you can use functions such as soundscape, new entrances, adjustable windows, and colored lighting. However, keep in mind that you cannot change the size of the villagers' rooms.

When you renovate their homes, the villagers will not change it to show any items you give them in the future. There are pros and cons to it; on the one hand, you don't have to worry about your hard work going to waste. On the other hand, you'll have to cough up the clocks for a full rebuild if you just want them to display a seasonal door sign or something.
How to redo a home exterior
Just like the interior, it's renovating the exterior of a villager's home basically the same as when you do it for holiday homes in the Happy Home Paradise DLC. The only notable difference is that you have fewer design options because you cannot use the larger home forms. Here's everything you can change or add:

How to complement the home
When you are done, talk to Tom Nook. If you haven't changed the exterior yet, Tom will prompt you to do so. (If you want to keep the exterior as is, just press 'b'.)
You will be transported back to Resident Services and Tom will tell you everything will be as you have planned the next day.
Unlike moving buildings, you can do as many rebuilds as you want in a day.
How to get more furniture for villagers
As you decorate the villagers' homes, you'll notice that the furniture on the menu doesn't comes from your personal inventory. Instead, it draws from one catalog of items you have unlocked throughout the game. This includes:
